Where you encounter those long arms guys on that cliff side. If you have a torch lit, they retreat into a building. Kill them off, go to the second story and through the door. There will be a metal chest on the left and a wooden chest on the right. Metal chest has the sword, right chest is a trap chest and has silver talismans (2 or 3 I think).
