To be fair, I don't think it's necessarily offensive, as mental illness isn't inherently offensive. You can believe that it's a mental illness without being demeaning or rude.

Referring to transgenderism as a mental illness [when it clearly is not] is meant as an insult, and is offensive.

That's where I think it differs from case to case. Some people use it as an insult, but that's not always the case. Mental illness isn't insulting just by itself, and so if someone doesn't understand something as radically different as transgenderism, mental illness might seem like the best explanation. It's not always used with ill intent. Whether or not it's insulting in those situations is dependant on the feelings of who it's directed at.
